Manufacturing Operations Excellence: The Path to Sustainable Margins

German manufacturers are navigating one of the most challenging business environments in decades. Rising operating costs, evolving customer expectations, rapid advances in AI, workforce shortages, and increasing regulatory pressure are forcing executive teams to rethink long-standing business strategies.

I would like to offer you a series of five articles on the strategic challenges that are becoming increasingly important for manufacturing leaders across Germany. Each article explores one critical business issue and provides industry insights with practical perspectives on how organizations can strengthen competitiveness.

In the first article, I focus on manufacturing operations excellence and examine how companies can improve productivity, leverage automation, and protect margins in an environment where costs continue to rise.

Can we protect our margins when costs rise faster than productivity?

Protecting margins has become one of the biggest challenges facing German manufacturers today. The answer is not simply cutting costs or waiting for market conditions to improve. Under the current German manufacturing model, companies cannot protect profitability sustainably without addressing the underlying productivity gap.

Costs, especially labor, energy, and regulatory, have outpaced productivity growth for years, squeezing margins. Many Mittelstand and larger firms are surviving on past buffers, export niches, or subsidies, but this is not a viable long-term strategy. The data and structural realities are clear.

The Core Problem: Unit Labor Costs and Productivity Stagnation

German manufacturing has seen sluggish productivity growth while nominal labor costs and other inputs rise. Unit labor costs (ULC) in manufacturing have increased, eroding price competitiveness.

  • Productivity growth has stagnated since around 2018 (OECD, ifo Institute). Sectoral shifts toward lower-productivity services exacerbate this.
  • Labor costs in manufacturing rose ~2.7% annually in recent periods, with broader wage pressures from minimum wage hikes (e.g., 8.5% in 2026) and tight labor markets.
  • Result: Rising ULC, especially post-2018 in key sectors like machinery and transport equipment. Germany’s manufacturing ULC remains high internationally.

Energy costs compound this. Industrial electricity prices in Germany stay among the highest in Europe (often 2-3x US/China levels), driven by Energiewende levies, grid fees, and intermittency, despite some relief measures. Bureaucracy adds another heavy layer, tens of billions annually in compliance costs that divert resources from productive investment.

Margins erode when input costs (wages + energy + regulations) grow faster than output per hour or per euro invested. Many firms have offset this temporarily via pricing power in premium segments, automation, or offshoring non-core activities, but core German production faces structural headwinds. Recent years of near-stagnation or contraction in manufacturing output underscore this.

Brutal Realities for C-Level Executives
  • You cannot cost-cut your way to prosperity forever. Wage rigidity, strong unions, and skills shortages limit flexibility. High fixed costs and Energiewende commitments make energy unpredictable.
  • Subsidies and temporary relief (e.g., industrial electricity price caps 2026-2028) are Band-Aids. They distort markets, create dependency, and face EU scrutiny. They do not fix underlying productivity or investment issues.
  • Relocation/offshoring is already happening (e.g., BASF, auto suppliers, chemicals). This protects some margins but hollows out the German industrial base and supply chain clusters.
  • China and Eastern Europe/ US competitors enjoy lower costs + faster scaling. German strengths (quality, engineering) buy time but not immunity.
What Actually Protects (or Rebuilds) Margins
  1. Radical productivity acceleration (target 2%+ annual labor productivity growth): Heavy investment in digitalization, AI, robotics, and process redesign. Cut bureaucracy to free capital. Most firms underinvest relative to the gap.
  2. Pricing power + premium differentiation: Double down on high-value, customized, tech-integrated products where customers pay for “Made in Germany.” Commodity or low-margin lines should be offshored or excited.
  3. Vertical integration and supply chain redesign: Reduce exposure to volatile energy/raw materials. Nearshoring + diversification.
  4. Labor reforms internally: Performance-linked pay, longer hours where possible, aggressive reskilling, and automation to reduce headcount pressure. Lobby collectively for structural labor market flexibility.
  5. Capital allocation discipline: Stop subsidizing low-ROIC (Return on invested Capital) legacy assets. Prioritize high-productivity capex. Many German firms carry too much “sacred cow” capacity.
  6. Political reality check: Energiewende and regulatory density are self-inflicted wounds. Push hard for simplification, nuclear reconsideration (if feasible), and realistic decarbonization timelines. Relying on Berlin for solutions is naive.

In the current trajectory (low productivity growth ~0.5% annualized in recent cycles, persistent high costs, weak investment), you cannot reliably protect margins without eroding your competitive moat or balance sheet. Top-quartile performers (best automation, strongest brands, ruthless cost discipline) will survive and even thrive by gaining share. Average or below-average firms will see ongoing margin compression, forced downsizing, or exit.

Act like a management consultant would: diagnose the gaps brutally, cut losers fast, invest disproportionately in productivity and differentiation, and prepare scenarios for partial relocation. Waiting for macroeconomic or political rescue is a loser’s strategy.

How to implement radical automation

Most German manufacturers will not implement “radical” automation successfully. They will dabble, pilot, achieve modest gains in isolated lines, and complain about high costs and slow ROI while competitors (especially in Asia and the US) pull ahead. Radical means fundamentally redesigning processes, organization, and capital allocation around automation—not bolting robots onto legacy setups. That requires brutal choices most C-level teams and works councils avoid.

Germany already has one of the world’s highest robot densities (~429–449 industrial robots per 10,000 manufacturing employees in recent data, 4th globally, highest in Europe). Yet productivity growth remains anemic, and the domestic robotics/automation sector itself faces revenue declines (VDMA forecasts -10% in 2025 to ~€13.8–14.5bn, further -5% in 2026). High costs, domestic market weakness, and slow internationalization hurt.

Why Radical Automation Fails Here
  • High initial capex + energy costs: Automation demands heavy upfront investment. Germany’s industrial electricity prices (among Europe’s highest) inflate operating costs for energy-intensive systems. Temporary subsidies do not fix this.
  • Labor rigidities and unions: Works councils and strong unions resist headcount reductions. Wage agreements and co-determination slow redeployment. Automation often raises productivity and wages at adopting firms, but gains lag capital costs.
  • Skills shortages and Mittelstand conservatism: Severe lack of skilled workers for integration, maintenance, and AI oversight. Many family firms hesitate on radical change due to succession issues, risk aversion, and legacy systems. 94% of Mittelstand firms reportedly lag on AI implementation in some surveys.
  • Bureaucracy and regulation: Compliance, certification, and data rules slow deployment. Energiewende adds complexity and cost.
  • Integration hell: Legacy brownfield plants resist seamless IIoT/SCADA/PLC/AI convergence. Vendor silos and cybersecurity risks compound this.

Result: Incrementalism dominates. China doubled robot density faster and now surpasses Germany in some metrics. You cannot afford to match that pace with half-measures.

How to Do It (If You Are Serious)

Treat this as a 3–5 year transformation, not a procurement project. Top-quartile executors will protect/grow margins; others will waste capital.

CEO-Level Commitment and Governance Radical Automation is a business strategy, not an IT or operations project. Appoint a dedicated transformation lead reporting to you. Tie 20–30% of executive bonuses to measurable automation KPIs (OEE uplift, labor productivity, margin impact). Kill sacred cows early.

  1. Phased but Ambitious Roadmap (Avoid Big Bang)
    • Phase 1 (0–6 months): Audit every process for automation potential. Prioritize high-volume, repetitive, dangerous, or quality-critical tasks. Run PoCs on 1–2 lines with clear ROI targets (target <18–24 months payback where possible).
    • Phase 2 (6–18 months): Scale winners. Integrate IIoT sensors, PLC/SCADA, predictive maintenance (AI on vibration/temperature data), and computer vision for quality. Aim for 10–20% OEE gains initially.
    • Phase 3 (18–36+ months): Full smart factory—autonomous mobile robots (AMRs), adaptive processes, digital twins, agentic AI. Redesign layouts and products for automation (design for manufacture).
  2. Technology Priorities
    • Robotics + AMRs for material handling and repetitive tasks.
    • Predictive maintenance and AI optimization: Reduces downtime 20–50% in good cases; energy savings via optimized cooling/ventilation (e.g., 21%+ in examples).
    • Computer vision/AI quality control: Cuts defects and waste dramatically.
    • Modular, flexible systems for Mittelstand customization needs. Focus on interoperability.
  3. People and Organization Brutally honest: Automation destroys low-skill jobs. Reskill or reduce headcount aggressively (use natural attrition + performance management). Partner with unions early but set non-negotiables. Hire scarce automation engineers, data scientists, and system integrators—import talent if needed despite bureaucracy. Retrain operators into supervisors/overseers.
  4. Capital and Partnerships ruthless ROI discipline. Exit or offshore non-automatable low-margin lines. Leverage KfW/BAFA grants and EU funding, but do not depend on them. Partner with strong integrators (avoid vendor lock-in). Consider shared automation platforms or consortia for Mittelstand scale.
  5. Risk Mitigation Cybersecurity by design. Energy resilience (efficiency + backups). Scenario planning for policy changes. Measure relentlessly: labor productivity per hour, total cost per unit, uptime, quality ppm.

Radical automation can help manufacturers offset rising costs and labor shortages by improving productivity, reducing waste, and increasing operational efficiency. However, in Germany’s high-cost and highly regulated environment, achieving these benefits requires more than technology investment alone. Companies need strong leadership, organizational commitment, and the willingness to rethink established processes.

Manufacturers that approach automation strategically will be better positioned to protect margins and strengthen competitiveness. Those that delay critical decisions risk falling behind as global competitors continue to improve productivity and scale.

The mindset required is closer to that of a long-term investor: identify where value can be created, prioritize high-impact initiatives, challenge inefficient processes, and maintain accountability for results.
